I am intending to develop a fairly small reporting services application as part of a larger project. The thinking is to use Express edition for development with testing and deployment on Enterprise edition. Does anyone forsee any pitfalls in this? Is there any difference in fuctionality between editions? It has not yet been decided whether to go with 2005 or 2008. Are there any significant differences to consider?

I see your first problem is that Express Edition will not allow you to connect to a SQL Server that is not local, ie: on the same machine as the Reporting Server. A better idea would be to spring for the $50 (or so $) Developer Edition which is basically Enterprise Edition.
The big differences between 2005 and 2008 are performance.
I will say that the difference between Standard and Enterprise is scale-out, which means adding other report servers side-by-side to enhance performance and data-driven subscriptions.
