I am looking to install SQL Server 2016 SP2 for the development instance on my server. However when I do this the "files in use" warning includes services from all instances, even those that have been deselected from the upgrade process.
Does this mean that all services are going to be impacted by the service pack installation, even if I don't identify these for upgrade?

It doesn't, no, however, as you have multiple instances on a single server, they will have some shared resources. Those shared services will likely receive an update to make them work with SP2, but that doesn't mean the instances you haven't selected for upgrade will be affected themselves.
It'll most likely, instead, mean that you'll need to restart the server after updating, rather than just the service.
