Can I restore the backup taken under FAT 32 files system to NTFS File system or viceversa.....

General answer would be yes, since the backup file format irrelevant from the file system, but then it depends.If the backup size is over 2GB (FAT32 limitation) - restore on FAT32 wouldn't work.
Today, when I was restoring the database of one of our client from the live server to the test server ... I was getting errors....After trying out preliminary things I checked the file system Of the live and test server.
Test server was on FAT32 and Live was on NTFS....After this I was able to restore the database on test server with NTFS drive.
this made me come up with a thot that file system do effect the restoration process.

FAT32 isn't really designed for large files or heavy activity. I'm actually surprised it's supported in SS2K5

Sure. If DB is over 2 GB combined size - you will get errors, since 2GB is maximum FAT32 allows.BTW, MS does not recommend using FAT32 for SQL server.
Why don't you upgrade FAT32 to NTFS?
The Database is of 4 GB approx....I will suggest this to the client.....
